In fighting skill it's obviously Azula. You know, with all her impressive bending. But if we're doing this just off of hand to hand combat, then it's Ty Lee. Despite Azula being much more physically dominant than her, Ty Lee is more agile and has chi blocking on her side.
Better in what context? If you mean a better person, that would probably be Ty Lee. If you mean better fighter, then I'd say Azula. If you mean a better character in general, still Azula.

When determining which character that is better Azula or Ty Lee, it is important to remember that Azula have recieved a lot more screen time than Ty Lee, which in turn have given Azula's character more time to develop. Of course more screen time doesn't necessarily equal a better character but it helps a lot, kind of like when you make friends. Since the friend you have spent most time with doesn't have to be your best friend, but this friend will most of the time also be your best friend, because that time you spend with your friend allows you to get to know your friend very well, which is an important and fundamental part of all kinds of relationships even those with imaginary characters.
Honestly, I find Ty Lee a much more interesting and entertaining character than Azula. Ty Lee is an essentially good person who becomes an antagonist when she gives in to Azula's evil influence, but ultimately, she overcomes Azula's influence and honors herself and her inner goodness and sense of right. That's a pretty decent character arc for the minion of a character who's merely a secondary antogonist herself.
Azula, on the other hand goes from being evil and in control to... being evil and out of control. The series never really explained why the heck she was so sadistic. We see that she was evil even as a child, and while she occasionally tries to not be a psycho, she never shows Ty Lee's potential for redemption.
I've never been one to find Azula a sympathetic character. Yeah, I get that she goes through the pain of knowing that her mother and her uncle think she's a monster, but she is a monster. Kinda hard to blame 'em, lol.
While Ty Lee is intitially a bit weak-willed, she gained more of my sympathy in her first episode than Azula did during the entire series. All Ty Lee wanted to do was hang out in circus and put on cool performances, and out of freakin' nowhere, Azula shows up and starts essentially tortures her untill she agrees to help her. Watching the pained expression on Ty Lee's face as she struggles to keep up her performance while deadly flames consume her safety net really tugged at my heart-strings.
Disclaimer: I haven't read any of the follow-up comics, so my interpretation of these two characters is limited to what they displayed in ATLA.
